InflationTargetingAroundtheWorldSevenadvancedeconomiesandtheeuroareahaveinflationtargets(greenbars)designedtoanchorinflationexpectations.Theorangelinesshowtheaverageactualinflationovertheyears2000to2005.

InflationTargetingAroundtheWorldMostinflationtargetshavebeenachieved,whichmakesiteasierforthecentralbanktostabilizeboththeinflationrateandrealGDP.Theactualinflationintheeuroarea,NewZealand,andSpainareoutsidethetargetrange.

TheFed’sTargetingandtheTaylorRuleTheFed’sobjectiveistomaintainlowinflationbecausethatisthebestcontributionthatitcanmaketoachievingsustainedlong-termgrowthofrealGDP.JohnTaylorhasproposedafeedback-rulepolicythatwoulddeliverabetterperformancethanwhattheFedhasachieved.

TheFed’sTargetingandtheTaylorRuleTheTaylorruleadjuststhefederalfundsrateaccordingtowhethertheinflationrateexceedsitstargetof2percentayearandwhetherrealGDPexceedspotentialGDP.TheTaylorruleplacesequalweightoninflationandrealGDP.

TheFed’sTargetingandtheTaylorRuleThefigureshowsthattheFedhasmadethefederalfundsratefluctuatemorethanitwouldiftheTaylorrulewerefollowedandthattheinterestratewastoolowfrom2001to2005.Thebluelineshowstheactualpathofthefederalfundsrate.
